Manufactured Homes Inc. start in 1975 to its rapid growth through the 80’s allowed it to be one of the largest retail of manufactured homes by 1987. With impressive revenue sale in 1988 of $210 million, at first glance this may seem like a sound investment but through analysis and valuation we have prepared a summary of the company’s strategy, risk factors, and industry conditions. Although, Manufactured Homes on paper seems like a great candidate for your firms portfolio, after reviewing our analysis you may have a change of heart.
The manufactured home industry is fragmented, there is approximately 10,000 manufactured home retailers throughout the nation which are smaller “mom and pop” operations. This market is under a transition of consolidation, larger retailers like Manufactured Homes are acquiring the smaller firms lacking buying volume and inadequate capitalization. The larger companies like Manufactured homes were able to acquire companies because they could sell their products at a lower cost. As a whole the manufactured home industry is expected to grow on a year to year basis. This was caused by the continuous increases in average prices of conventional housing, causing low income families to seek alternatives. Families turned to manufactured homes which have much more to offer than an apartment with the advantage of equal to lower monthly payments. In addition the south eastern U.S was the country’s fastest growing market for mobile home which Manufactured Home operates in. As this may be true the industry as a whole has been impacted in 1986 by slow economic growth coupled with low interest rates and increased repossessions.
MH has become very successful because of it cost leading ability. The company targeted individuals in the low income category, typically earning $20,000. Many seeking single family accommodations for their families will to spend under $17,000. Their strategy to target lower income households for two reasons, one customer were seeking to fulfill as essential housing needs and sales were less affected by changes in general economic conditions, second company’s repossession rates were lower than those of the industry since customers were likely to work hard to keep primary residence. Customers needing financing were attracted by Manufactured Homes because the allowed customers to pay a down payment of 5-10% of sale price and enter into an installment sales contract paying the remainder over 84-180 month period.
Manufactured Homes sales were mainly credit sales, so they packed and sold these contracts to an unrelated financial institution on a recourse basis. Meaning Manufactured Homes was responsible for the payment on delinquent accounts and they would repossess the collateral. Not only did Manufactured Homes have it retail sales it also would have interest payments from the contracts, the third party financial institution retained the differential of the interest rates as security against credit loss. In addition to their financial services and retail sector, Manufactured Homes also acquired a manufacturing facility as a means of competing with the major manufacturers. This allowed safeguarding the company during periods when demand for homes outpaced supply.
While increasing sales reflects Manufactured Homes strategy there are major risks in long term growth. If the trend of repossessions continue to occur Manufactured Homes loses in the end. If customers fail to pay their loans, Manufactured Homes will end up paying the remaining balance and lose the difference in interest rate. Due to increased repossessions in excess of $2 Million, Manufactured Homes increased the reserve for credit losses to 3 Million so they were able to pay off defaulted loans. Other factors that helped with defaults were increased cash sales, increased non-recourse sales, and a decrease in the interest rate spread earned by the company when the sales contracts are sold to financial instructions. Even though they have controls in place to counter the increased repossessions it seems Manufactured Homes strategy is taking a turn for the worst. Considering that financial institutions will not provide financing for the refurbished homes, Manufactured Homes acquire MANH Financial services to assist in the sales. With two major financial institutions reducing the spread received my 33%, and the acquisition of MANH this is shown to be a risky company. The risk of this company out weights the overall success shown. After analysis and valuation we recommend not investing in Manufactured Homes after they resolve the risk they encounter with their financing.
